Sorry for the late reply, but those that think subdomain is better, can you explain why? The folder explanation seems logical. I'd prefer sub because it's setup that way, but if I need to change, I will.

I prefer main domain folder option, because in this way you can work with both site and blog to the SEO of your domain. Otherwise with subdomain you work twice, for separated popularity.

there are a lot of random answers like "i like to go with subdomain.. subdomain is the best option.." why not go with I LIKE BRICK?
forums are all about giving reasons, not unfounded random opinions to get a signature link.
I would use a subfolder only because its what I am used to and I would moderate the blog etc. if you need to build up links seperately for a subdomain you are doubling your work.
Also note that some sites do not accept subfolders or subdomains - such as directories, so it might be hard to get links to it either way.

IMO neither is better than the other as each have their own associated benefits and disadvantages.
The argument about subdomains vs. subdirectories has been debated for many years. Just take a look at Matt Cutts original article from 2007 about this very thing:
Interestingly his personal preference is to use subdirectories. Now surely he would probably know a thing or two about this and if he prefers subdirectories, I would certainly pay attention to that.
My preference however, is to use subdirectories. Not only because Matt Cutts prefers them but also for the eloquently put reasons from Shaun Anderson's article:
These reasons have already been stated but basically because you are looking for more authority on your domain and would like to benefit from link juice, your blog should ultimately be placed on a subdirectory rather than subdomain.
As Shaun Anderson puts it:
Quote:
I’d never put a blog on a separate domain, and I’d never go with the even easier option of hosted blogs on domains I don’t own.
In summary unless you are a large branded site with a pagerank of 7+, you will not be able to take advantage of the benefits to having subdomains.

Most comments here feel like SPAM Wtf.
Anyway, as said above:
1. Using ...com/blog will make the blog part of the main domain, and thus it will get the authority and a little juice from the main domain.
2. using a sub-domain makes Google look at it as a totally separate domain, which means you will lose the juice\authority from the main domain, but sometimes that's what you need (like in chiragparekh's response.
