Whats was the theory behind Google introducing nofollow tag?
Exactly as the question suggest, I am wondering why did Google required to do so. Was it just for the sake to stop flowing pagerank or something else.
I have read quite a places that SEO people were using bad tactics to get a backlink on a site most often visited by Google, which would in other way help them get their website indexed quite fastly. Was this the reason?

There were a few different reasons nofollow was introduced, but one of the main ones was to target comment spam. Yes, the nofollow attribute prevents any PageRank from flowing through a link that possesses that attribute. Mathematically as it relates to the algorithm, I'm not quite sure if the PageRank technically "evaporates" through the use of a dampening factor or if it is literally "blocked" from flowing from Page A to Page B. Perhaps others on the site could clarify that point better. Regardless, the end result is the same - no PageRank from Page A will be passed onto Page B.
The belief was that by adding nofollow to all links in comments, there would be no incentive for spammers to target comments as a place to build links, because they would have no value. You still see comment spam everywhere, but that's largely the work of automated bots, not real humans.
Today, Google encourages adding nofollow attributes to any link that might be "incentivized" or that a webmaster doesn't personally trust or "endorse".
